I have also just started getting this error.
I have two sites both at 1.3.8a, I'm just getting ready to do the upgrade when a customer just made me aware of this same issue. Not both my sites are affected. I verified all PayPal settings everything seems fine. I'm going to start looking for possible site compromise, hopefully someone gets this solved and shares.
Are you using GoDaddy as a host ?
If so, have you done this ?:

ok i did a test and that worked but i dont understand why. i have been using the same settings since september 09 and everything worked.
Could be GoDaddy didn't get around to screwing up your server until now.
This was the root cause for me! Thanks all.
The fix:
1. IF YOU ARE USING GODADDY HOSTING, go to Admin->Configuration->My Store->CURL Proxy Status, and turn it off.
That should be enough.

hey Dr. Byte can you assist me with this issue please. My site www.fragrantgifts.com was running fine and today a customer tried to place an order and pay using the paypal express button and received this error. "An error occurred when we tried to contact the payment processor. Please try again, select an alternate payment method, or contact the store owner for assistance. () - (7) socket error: 111" I then logged in and tried to place an order and got the same result. Any ideas?
