You can try this.
Zen-Cart Admin --> Tools --> Image Handler 2 --> Admin --> click "Clear Image Cache". You can check to see if this fixes the problem.
If not repeat the above steps and the click on "Remove Image Handler Form database".
The page will reload and now you click on "Install Image Handler".
The 2 steps does not remove any images.
If this does not help please post a link.

Zooming (fancy hover effect)
When selecting this feature for small images, the medium image pops up whenever you move your mouse cursor over the small image. Those images are branded with an overlay just like a watermark to indicate the pop up ability. You can upload a file to images/zoom.png to have it overlay your image. A small image is included for quick start. If you don’t want the overlay to show but still want the effect, just delete the overlay image.
You can select the gravity just like you can with the watermark to configure where the overlay should go. In addition to that you can specify if you want the overlay to act as a hotzone. That means the popup only shows if you move your mouse exactly above the overlay image (hotzone). If it does not, the whole image is the hotzone.
Note: Zooming in on medium images is not implemented, yet.

If you done the above have you tried using a different file format?

My bad, the original post was yesterday and then again today, sorry.
I have the watermark files where they are supposed to be, just checked.
since the watermark files are in PNG format, do I have to select that format or the format of the files my originals are in which is JPG?

I am not going to flame you - it is not allowed here; however, you should take the advice given you - read the exceptionally good write up that you were asked to read... it includes an answer to every single one of your questions - and I will quote one here:
"Preferred Filetypes
You can select either .png, .jpg, .gif or no_change for every image size type. Uploaded images are kept as they are, but the generated files feature the filetype you specify here. GIF is ok for small thumbnails and features some basic transparency. JPG doesn’t feature transparency but a very good file quality/compression ratio, especially for photographic images. This would be your desired filetype for large and possibly medium sized images. PNG files feature alpha transparency and as much colors as jpg but are generally larger in filesize than both jpg and gif. Internet explorer still has issues displaying alpha transparency, so you better stick with gif, if you need transparency. "

Well, what can I tell you. I have read the info included with the program and had originally setup the program as you suggest. It's not working! Any other suggestions?

Actually it is not my suggestion - I just quoted a part of the material on the IH2 site.
What version of ImageMagick is your server supporting. It is a long shot, but maybe the problem is with the server...

I looked through the server info page that is in ZC and could not see anything to do with ImageMagick.
But would that then not affect the entire IH program? The small images get the watermark no problem.

The original images are JPG. Should then the watermark be renamed to JPG also? They are still PNG the way they came and I've tried setting JPG, PNG or no_change in the program and the only image that gets the watermark is the small image.

The watermark image needs to be either in a gif or png format.
There is no setting in admin other then no/yes for watermarking.
Since you have watermark on the small image, you have it turned on.
What about the medium and large settings? Do you it set to "Yes" for watermarking?
What about watermark_MED image? Is it in the images/medium folder?
What the watermark_LRG image? image/large folder.
Also have you check the permissions both on the folder and image?
We know that the watermark.png small is fine so copy it the medium folder and rename to watermark_MED.png.
