creating categories and sub cats

I am having trouble finding where I can add categories and sub categories. When products are added it tells me I have it in the top category.
The site itself shows the category box where I want but it says new products or all products -
where do i change or add in the admin.
The site is http://www.kcffcharities.org/thriftstore
it is the free version.

You add Categories (and products) in Admin - Catalog. The first page you come to should have the 'New Category' option. You'll want to delete that test product before creating a category. There shouldn't be products that aren't in a category, and categories can have products or subcategories, but not both.
