Using free template packages

If I use one of the free templates, does this then become your 'custom' template for the override system, thus making editing files in it safe when the need comes to upgrade?

Yes. Any template not called "classic" or "template_default" is safe.

If someone had used and edited the Classic template, could they (ok I confess me, on the first website I did long ago) FTP the whole classic file over from each place it resides, rename it something else, and FTP it back as if it was a custom template, would this work so the upgrade would save edits?

Yes, it would. Though it wouldn't strictly be that the upgrade saves the edits, just that it doesn't interfere with them. Don't forget when you reload your new custom template, to select it your admin area.
