What address were YOU using ?
What zones DO you have defined in Zone Definitions ?

I got the same response when trying to test a Free item on my new site. I didn't have the Zen free Charge enabled, only Paypal, and it gave me the error as mentioned, but I could still go forward (probably because it was free?).

I enabled the Zen Free Charge and a second attempt didn't give me the error, and said the Zen Free Charge was being used.

When I order a non-free item then Paypal IPN is selected as the payment method automatically.

I had similar problems after upgrading the shop.
I performed the update about few weeks ago and to my surprice there where new customers in the database but no new orders:S
The shop does not sell to much so sometimes things look quiet.
I was lucky one potential customer sent a mail about the problem.

I had no zones selected at all.

after selecting a zone saving and reselecting none for both ship and pay solved the problem
